How many times have you heard someone say, "I don't pay any taxes. My accountant takes real good care of me...I haven't paid a dime in taxes in years." Does that outrageous statement sound familiar? Maybe it's your brother-in-law, or a fellow Soccer Mom, or a co-worker at the office. And so you think to yourself, "What am I doing wrong? How come I'm paying taxes and so-and-so says he/she pays nothing? How do they do it!" Is it really possible to pay "zero taxes"? For purposes of this article, let's give your "no-tax" friend or relative a name. Let's call him "Charlie" (or if he is a she, just think "Charlene"). OK, what is Charlie up to? What's his secret? Charlie has no secret. He's not doing anything that you should be doing. Do not be envious of Charlie, and here's why... I can think of at least five reasons you should ignore whatever Charlie says about his "no-tax" situation. REASON #1: Charlie is a liar. Every family has one, so don't feel bad. Let's face it, some people just like to indulge in fabrications to make themselves feel good. Charlie is telling you a big fat lie because Charlie has "issues." 'Nuff said? REASON #2: Charlie is pond scum. OK, hear me out on this one. I don't mean to offend you if Charlie is a close and dear relative, or your best friend, but I'm going to give it to you straight: Charlie cheats on his tax return, and he cheats big time. There are plenty of folks out there like Charlie. He's one of the reasons that you and I pay so much in taxes -- he doesn't report all his income, and he deducts bogus expenses by the thousands. He and his accountant may even be in cahoots on this. Charlie brings in his records and his accountant crunches the numbers, then calls Charlie and says, "You owe $5,000." So Charlie rummages around in his files and somehow managesto come up with another batch of expenses that miraculously reduce his balance due to zero. It's like magic! End result: Charlie's tax return is a big lie. Charlie is a thief. Charlie should be put in jail for the tens of thousands in taxes he has illegally withheld from the government over the years. REASON #3: Charlie is stupid. Again, I'm sorry if I'm being too hard on Charlie. But some people are so clueless about taxes that if they have no balance due on their return, or if they are getting a refund, they mistakenly believe they didn't pay any tax that year. And believe it or not, this is actually a very common misconception that thousands of people cling to. Ah, to be so blissfully ignorant! I hope you are not so naive to think that the "bottom line" on your tax return tells the whole story about your tax liability. It doesn't. REASON #4: Charlie is broke. Charlie may actually pay zero taxes because --are you ready for this one? -- Charlie doesn't make any money! Charlie owns a small business or works full-time at his self-employment activity, and Charlie may rake in hundreds of thousands in income from sales of his product or service -- but Charlie's business spends more than it brings in, and Charlie's business has a loss every year. So Charlie doesn't really have a tax problem. Instead Charlie has any number of other problems. He has a marketing problem, or a management problem, or a personnel problem. Charlie's business is failing, and paying zero taxes is just a symptom of a business that will eventually close. REASON #5: Charlie is just scraping by. Charlie's business may not be losing money every year, but it's not really making much either. He has a small profit -- enough to keep him busy. His business may even "look" profitable, but it's really the classic shoestring operation. So now, I ask you, do you really want to pay zero taxes? People who don't pay taxes are usually in one of these five categories: Chronic Liars, Pond Scum, Stupid, Broke, or Just Scraping By. The purpose of business is to be profitable. If your small business is a corporation, March 15 is the most critical tax return deadline of the year - even more important than April 15. Find out why in this article. First, some good news. The March 15 deadline is actually March 16. Go ahead and breathe a big sigh of relief, now that you know you have an extra 24 hours to get your act together. Here's why: Whenever a federal tax deadline falls on a Saturday, Sunday or federal holiday, the deadline is automatically moved to the next business day. Since March 15 is a Sunday, the deadline is changed to Monday March 16. Second, more good news. Keep in mind that to comply with the March 16 deadline, the appropriate tax forms discussed below must be postmarked on or before that date. To file on time does not mean that the IRS must receive the return on or before that date. Now let's move on to discuss what you must do by March 16. If your business is a corporation, whether a regular C corporation or an S corporation, March 16 is the deadline for filing your corporate income tax return. C corporations file Form 1120; S corporations file Form 1120S. If you are unable to file your corporate income tax return by March 16, do not despair. You can obtain an automatic, "no questions asked" extension by filing Form 7004 on or before March 16. Form 7004 works for either C corporations or S corporations. It is also one of the easiest tax forms to complete and does not require a signature. By filing Form 7004 you are given an additional six months to file the corporate income tax return. The March 16 deadline has been magically changed to September 15. Now you can do the return in the lazy hazy days of summer, if you like. If you go the extension route, here are some words of caution. Don't forget that filing an extension only extends the time to file the return. It is not an extension of time to pay any tax due on the return. For S corporations, this is usually not a problem, because S corporations typically don't pay any corporate income tax. But for C corporations, if you have a balance due on the return and wait until September 15 to pay it, you will be charged late payment penalties and interest. So if you own a C corporation, do enough calculating to determine whether you will owe tax and make a payment if necessary by March 16. For S corporations, also remember that you really need to prepare Form 1120S before you can properly prepare your personal income tax return. So don't file Form 7004 and then file your personal return before doing the corporate return. As part of the corporate return, S corporations give each shareholder a Schedule K-1, which reports your share of the corporation's profit or loss. That K-1 information must be transferred to your Form 1040. So if you file an extension for Form 1120S, you will also need to file an extension for your Form 1040, unless you happen to get the corporate return done by April 15.

Unfortunately, many self-employed folks shy away from taking the home office deductions for at least one of the following four reasons. 1. Fear of an IRS audit. There's been a rumor going around for years that the home office deduction increases the likelihood of an audit. I would love to know who started that rumor so I could give him a piece of my mind. For now, I'll just be thankful that you are reading this article so I can tell you: don't believe it! There is no basis for it. Treat the home office deduction like any other legitimate business expense: if you are entitled to take, by all means, take it. 2. Frustration over the record keeping requirements. Obviously, there are some numbers that must be compiled to take the home office deduction. For homeowners, they include the following: mortgage interest, real estate taxes, homeowner's insurance, utilities (gas, electricity, water, trash removal, etc.) and repairs. The first two are usually reported to you on your lender's annual Form 1098 statement. The utilities are easy to calculate by simply adding together your twelve monthly bills for each service provider; if you don't have those bills, the amounts are just a phone call away to your friendly utility company. And home repairs are easily found by looking through your checkbook register and/or monthly credit card statements. For renters, there's usually fewer numbers to crunch: the rent amount is the main figure, and I'm sure you know that without even looking it up. You also need any renter's insurance or utilities you paid. 3.The belief that it's not worth it. When you consider that there is likely hundreds or even thousands of dollars in tax savings at stake, don't you think this is time well spent? If it takes you an hour to put this information together, and you save $500, where else can you make that much money in that amount of time? Sure, I know how much some people despise paperwork and number crunching. Maybe you prefer not to touch a calculator with a 10-foot pole. If that's the case, hire an accountant to do your return and the extra tax savings from this deduction alone will likely more than cover the tax preparation fee. 4. A misunderstanding of the tax benefits. Have you ever heard a person say that he's not taking the home office deduction because he's already deducting mortgage interest and property taxes on Schedule A? Well, the next time you see your friend, dazzle him with this tax strategy wisdom: If you take the home office deduction, you not only reduce your income tax, but you are also reducing your self-employment (SE) tax. This is because the home office deduction reduces your Schedule C profit. For every $1,000 of home office expense, you are losing about $150 in SE tax savings.

Question: What do all the following small business owners have in common? 1) C corporation shareholders; 2) sole proprietors; 3) partnership partners; and 4) limited liability company (LLC) owners who are being taxed like a sole proprietorship or a partnership. Answer: Each of these entity types has the potential to pay less tax by choosing to be taxed like an S corporation. C corporation owners face the dreaded double taxation of corporation profits. Any corporate profits are usually taxed twice. The corporation must pay its own corporate income tax on those profits. And if the corporation distributes those profits to the shareholders as dividends, those dividends get taxed a second time on the personal income tax returns of the individual shareholders. Ouch! Sole proprietors, partnership partners and LLC owners all face the dreaded self-employment (SE) tax on their business profits. And unlike an employee, they pay twice as much SE tax (15.3%) than their employee counterparts pay in payroll tax (7.65%). What are all these small business owners to do? One option is to choose to be taxed like an S corporation. An existing C corporation that switches to S corporation status can avoid the double taxation of corporate profits. This is possible because an S corporation typically doesn't pay any corporate income tax on profits. The profits are only taxed to the individual shareholders on their personal income tax return. End result: no double taxation. Sole proprietors, partners and LLC members can legally reduce SE tax by receiving reasonable employee compensation from the S corporation. If this compensation is less than the total business profit, the remaining profit legally avoids payroll tax, because only employee wage/salary is subject to payroll taxes. How do you "choose" to be taxed like an S corporation? This choice is made by filing Form 2553 with the IRS, Election by a Small Business Corporation. Think of this form as an application by an existing small business to be treated like an S corporation for tax purposes. Here's how it works for each entity type: C corporation. File form 2553. That's all there is to it. You don't have to shut down the existing corporation; nor do you have to form a new corporation. The existing corporation continues to exist, just like it did before, as a corporation in good standing of the state in which the corporation was formed. Limited liability company. Likewise, just file Form 2553. You don't have to shut down the LLC and/or form a new corporation. The original LLC remains intact for legal purposes. You simply submit Form 2553 in order to tell the IRS you want your business treated like an S corporation instead of a sole proprietorship or a partnership. Sole proprietors and partners. Before filing Form 2553, you must form a corporation or LLC. Once this new entity is set up, submit Form 2553. Important: There are specific rules regarding the timing of the Form 2553 filing, so be sure to read the instructions carefully or consult with your tax professional.
If you fall into one of these three categories, this article is for you: 1) you own a sole proprietorship; 2) you are a partner in a partnership; or 3) you are the owner of a limited liability company being taxed like a sole proprietorship or a partnership. What do these three types of business owners have in common? They are all faced with the dreaded self-employment (SE) tax on the profits of their business. If you're new to the world of small business taxes, here's a quick review of self-employment tax. Sole proprietors and those taxed like sole proprietors (i.e. partnership partners and LLC owners who have not chosen to be taxed like a corporation) must pay 15.3% of their business profit in SE tax to the federal government. This consists of 12.4% social security tax and 2.9% Medicare tax. In effect, it is the self-employed person's version of the employee/employee federal payroll tax of 15.3%. But here's where frustration begins to rear its ugly head: employees and employers each pay one-half of the 15.3%. The self-employed person must pay the entire 15.3%. So what's a self-employed person to do? There's one particularly effective strategy to legally reduce self-employment tax: choose to be taxed an "S" corporation. Here's how it works. In 2009, the self-employed person pays SE tax on the first $106,800 in profit. Let's assume you make $60,000 profit this year (sales minus expenses). You must pay SE tax on the entire profit, so your SE tax will be $9,180 ($60,000 x .153). But if you choose to be taxed like an "S" corporation, you can legally reduce the SE tax by structuring your compensation as a combination of wages or salary (which you must do now that you are being taxed as a corporation) and a profit distribution payment. Assuming that you can pay yourself reasonable compensation of $35,000 salary, only that salary will be subject to the 15.3% SE tax (which will now be called "payroll tax" rather than SE tax). The remaining $25,000 in profit can still be paid to you whenever you like, but it will not be subject to payroll tax, because only wages/salary are subject to payroll tax in a corporation. End result: the payroll tax on $35,000 will be $5,355. Compare that to the $9,180 in SE tax and you legally reduce your taxes by $3,825. Two important caveats: First, note that it is only SE tax (or payroll tax) that is reduced. This strategy does not reduce income taxes, because regardless of the entity (self-employed or corporation), the entire $60,000 will be subject to income tax. Second, now that you are paying yourself wages/salary as an employee of a corporation, the corporation must do all the paperwork that comes with payroll. You must issue yourself bona fide paychecks (which means that withholding calculations must be done). You must also file all the required federal, state and local payroll tax returns, and make all the required federal, state and local payroll tax payments. This can be quite a mountain of paperwork and you should probably outsource these payroll tasks. This will result in a new expense to hire an accountant or bookkeeper to do payroll, but most small business owners in this situation still come out way ahead.
